Bank of Canada Shifts Focus to Fiscal Policy for Economic Recovery

Canada’s economy is facing significant challenges, with stagnant growth and a rising unemployment rate. In typical circumstances, the solution would involve interest rate cuts by the Bank of Canada and increased government spending to support businesses and households. However, these are not ordinary times, as highlighted by Bank of Canada Governor Tiff Macklem.

Macklem emphasized that the structural damage caused by tariffs is limiting the effectiveness of monetary policy in boosting demand and maintaining low inflation. He noted that lowering interest rates has its limitations, especially in targeting specific sectors like aluminum, steel, and autos. Monetary policy can only mitigate the impacts on the broader economy from these hard-hit sectors.

The recent decision by the Bank of Canada to reduce the key interest rate signals a shift towards fiscal policy to support the economy. Economists believe that the federal government needs to step in with fiscal measures, as indicated by David-Alexandre Brassard, the chief economist at the Chartered Professional Accountants of Canada.

The forthcoming federal budget is expected to unveil unprecedented levels of spending, tax cuts, and savings. This budget, delayed and significant in scope, may lead to deficits not seen outside of recession or pandemic scenarios. The focus now turns to whether the budget can achieve what monetary policy alone cannot.

Benjamin Reitzes, managing director at BMO Economics, underlines the importance of the federal budget in driving economic growth. With the Bank of Canada having exhausted its tools, the fiscal authorities, represented by the federal government, are now in the spotlight. The budget is seen as an opportunity to reset Canada’s economic priorities and stimulate growth effectively.
